If I use this option, then cryptsetup no longer allows me to use generated key for slot 0 initialization insisting that I use passphrase instead. Is this expected behaviour?

Well, I have very long TODO for cryptsetup & dm-crypt, sorry, no ETA yet.
For that problem you can workaround it by adding second keyslot from keyfile
and remove the first afterwards.
